Here's the answer to the puzzle.
To form seven squares, you need to break the upper left square using the right matchstick and the bottom matchstick. You should position both of them in the following way, so that two additional squares are formed – one in the center of the upper row and the other in the center of the lower row. Now, you have five small squares, one medium square to the left, and the large square that contains all the other squares within it.
